So that's a huge problem with taking pills to solve emotional/psychological problems – they mask the real problems which means you don't work on the real problems which means depressive episodes will continue to make you their bitch no matter how much of the pharmacy you gobble down every day. So when the giddy eyed schoolgirl cheerleaders of the stock markets point to the DJIA as some kind of indicator the "economy has recovered", we have to take that with huge grains of salt, and look under the hood.

Put more thoughtfully, I would say that much of this 200% move in the stock market off the lows has been divorced from economic fundamentals, and based solely on financial engineering, which can be ephemeral.

It’s a self-reinforcing process that has worked for a while, but I don’t want to be around when it stops working.___

The Financial Engineering Market

IBM went down hard on its quarterly earnings report this week. This made a splash in the news because, well, it’s IBM, and also Warren Buffett owns it, so it was a rare moment of human fallibility for him. But there is a lot more to the story than that. Very sophisticated people have been keeping an eye on IBM for some time.

In particular, Stanley Druckenmiller—former chairman and president of Duquesne Capital, former portfolio manager of Soros’s Quantum Fund, and, honestly, one of the greatest investors in modern times—went public about a year ago saying that IBM was his favorite short (which says a lot) and that it was the poster child for, well, the type of stock market we have nowadays.

What was Druckenmiller referring to?

Some Quick History

Ten years ago, during the housing boom, the consumer was the most leveraged entity, taking out negative amortization mortgages, cashing out home equity, things like that. The consumer got a margin call, which was ugly—you know the story—and has spent the last six years deleveraging.

While the consumer was taking down leverage, the US government was adding leverage, taking the deficit to over 10% of GDP at one point. But even the government is deleveraging (for the moment), and now it is America’s corporations that have been adding leverage, at a furious pace. We’ve had trillions of dollars in corporate bond issuance in the last few years.

So when corporations sell bonds, what do they typically use the proceeds for?

In theory, the proper use for debt is to finance capital expenditures. Growth. But in this last cycle, that’s not what the money has been used for. It’s primarily been used for stock buybacks and dividends.

Robbing Peter to Pay Paul

Now, there are good corporate finance reasons to lever up a balance sheet and conduct stockholder-friendly actions, like buying back stock or paying dividends. You can read about it in the corporate finance textbooks. For any company, there is an optimal amount of leverage. It’s even possible to be underleveraged.

But you see (and this is the important thing), when you take out debt to buy back stock, leveraging the balance sheet in the process, you may be increasing the optics of how profitable the business is by increasing earnings per share—but you are not actually changing the fundamentals of the business.

You are not actually increasing profitability. You are just rewarding one tranche of the capital structure (common stockholders) at the expense of another one (bondholders).

IBM just happened to be a particularly egregious example. IBM—whose core business was basically flat over six years—well, you’d never know it from looking at a chart of the stock. (Hint: it went straight up for years.)

What happened?

They tripled their debt over time, retiring stock, taking the share count under a billion, ramping up the earnings per share. The goal was to get it over $20, which they abandoned on the last earnings call.

Financial Engineering Works, to a Point

So what can we learn about financial engineering? It works, up to a point. In the short term, you can conceal from investors the fact that your business model is broken and you don’t have a plan. You can conceal it for a number of years, in fact. That is the thing about finance: you can suspend the laws of economics in the short term. But not forever. It will always come back to haunt you.

IBM is by no means alone. There are dozens, even hundreds of buybacks going on as we speak. One of my favorites is GameStop (NYSE:GME). It is an open secret that GME is the next Blockbuster, now that the technology exists for games to be downloaded over the Internet with no interruption of play. Everyone knows that unless there is a radical change in strategy, GME is doomed. But you couldn’t short the stock because of… a buyback.

So with a good portion of the S&P 500 buying back stock, it’s no surprise that it wants to keep going up, and hindsight being what it is, it has been very foolish to try and short it.

This Can’t Go On Forever

There is good news, though (or bad news, depending on your point of view). IBM might be the canary. Put another way, there is a limit to how many bonds can be issued, and for sure, the credit markets have been less accommodative lately. Maybe that is how it ends—the credit markets shut down, no more bonds, no more buybacks.

People kind of forget what it’s like when the credit door slams shut. I remember writing bullishly on Gannett (NYSE:GCI) back in 2008. The stock was in the low single digits. The market was very worried that the company would not be able to refinance an existing bond issue maturing in 2009. GCI did manage to refinance, and stockholders have been rewarded. But it was looking very sketchy there for a moment.

There’s been so much debt issued—at such unfavorable terms and at such low interest rates—that the credit markets are more vulnerable than at any point in history. A neat enough review by Bill Gates of Piketty's Capital in the Twenty-First Century.  Enough so that I don't feel particularly compelled to buy and read the book. 
Taxing anything may or may not re-distribute wealth. Investment in infrastructure, taxes are good for that. But creating the environment where people better equipped to learn how to be part of the wealth creation process? I'm skeptical. 
I'm not arguing whether taxation is a good or bad thing (we have to finance public goods somehow), I just don't think taxation is the best way to redistribute wealth.

The "disease model" is good for business. However, it utterly sucks for people. 
So that's a huge problem with taking pills to solve emotional/psychological problems – they mask the real problems which means you don't work on the real problems which means depressive episodes will continue to make you their bitch no matter how much of the pharmacy you gobble down every day. Trust me, I have closets full of “been there, done that t-shirts” for that. And in the number of years I've been in the mental health care system I've seen hundreds of others going through the same thing. Lots of doctors, lots of pills, NOT getting better. A healthy ecosystem of such businesses would produce such goods and services on the basis of value, and not price. ___

My main take away from this is that there are always different ways to look at things, that can often reveal hidden meaning. 

In grade school, you probably learned about the average, also known as the mean. You may have learned about other numbers, like the median and the mode, which also characterize how things are distributed. These numbers, however, tend to conceal more than they reveal: when you really want to understand something, you look at a curve called the distribution instead. That curve is simply a plot of how often each possible outcome occurs, and all of the numbers above -- numbers called "measures of central tendency" -- can be calculated from that curve, and summarize various aspects of the curve.

The reason that professionals care about the curve more than the numbers is that the curve is full of secrets of its own. One of the most interesting secrets is what's called "universality:" it turns out that there is a very small set of shapes, and almost every distribution curve you actually encounter in the world, whether you're measuring the frequency at which people use words, or the time it takes to get through a checkout line, or the number of marmots in a field, turns out to have one of these shapes. 

(Or more specifically, real distributions are almost always combinations of these shapes, say a bump of one shape here and a curve of another shape there. That always means that two distinct things are going on, each contributing a single shape, and it can be one of the fastest ways to understand how the system is really working.)

Why are distributions more interesting? Apart from being able to read the secrets of their shapes, the problem with just looking at numbers is what they hide. There's an old joke about two guys in a bar in Seattle, grousing about how broke they are, when Bill Gates walks in. One of them pauses for a sec, thinks hard, then jumps up and yells "Drinks are on me, everyone!" His friend asks him, "Are you crazy? I thought you said you were broke!" "No, I just did the math! On the average, everyone in here is a millionaire!"

So let's talk about these shapes a bit more. There are four particularly common shapes. (There are a few others as well, but 99.5% of the time what you see are combinations of these four)

The first is the Gaussian, or bell curve. Gaussians generally happen when there's something that happens roughly the same way every time, and the deviations from that "same way" are completely random and uncorrelated noise. For example, if you measure how long it takes you to walk down the same hallway every day, the distribution curve will probably be a Gaussian. The position of the center of the bell curve tells you the average, and its width tells you how frequent random disruptions are.

The second is the exponential curve. This looks like a sharp spike followed by a decay. (Specifically, a decay shaped like F = e^ax, where x is the value that we're measuring, F is the number of times we saw x, and a is a constant) This is most often a sign of queues. For example, if you measure how long it takes to read a small file from a hard disk, and do it over and over again, the frequency distribution of times will look like a Gaussian added to an exponential. Why? Because the time it takes to read from an idle disk is a Gaussian - there's a random amount of time it takes the head to seek to the right position, and then it takes a constant amount of time to do the reading. However, if the computer is busy, then you have to wait in line before that can start, and it turns out that the distribution of the time it takes to wait in line is almost always an exponential. (That fact is something we regularly use in computing to identify when the problem is that things are getting stuck waiting in line)

The third shape is a power law. This looks sort of like an exponential, but it has a much heavier tail. (The formula is F = (x/x0)^-a, and if you plot it on a log-log chart, it looks like a straight line) Power laws turn out to be extremely universal whenever humans are involved: for example, if you look at a large body of text and ask "what fraction of words show up frequently versus rarely," the shape is a power law, no matter what language. (In that case, a is about 1.8, in case you're curious. Syntax words like "and" and "the" are the most common, obscure nouns like "zymurgy" are among the rare ones, and there's a long tail of words that basically appear only once in a corpus) But power laws show up all over the place: look at the number of pictures people take each week. Look at the number of friends people have. Look at the size of cities. 

It turns out that there are some fairly deep reasons that power laws are so common. For example, imagine you're looking at a network -- say, the phone network, or the network of people's friends. If a network formed by "random attachment," that is, any new node that shows up is equally likely to attach to any other node, then the distribution of how many neighbors everyone has is a Gaussian. But if it forms by "preferential attachment," that is, a newcomer is more likely to attach to someone who already knows a lot of people, then you can show mathematically that you get a power law. Lots of real networks do this: new people in a social group, for example, are more likely to start out by meeting the really gregarious person at the middle.

(This is really important for practical applications, too, because preferential-attachment networks have all sorts of other interesting features. For example, a random-attachment network doesn't become disconnected (no longer joining everyone) until you blow up a lot of links. A preferential-attachment network, on the other hand, can disconnect very quickly if you lose the very central nodes. If your network is the Internet, then you really want to keep things from being disconnected, so it's important to know what parts are the most critical. On the other hand, if your network is the graph of people who were in physical contact with each other (a preferential-attachment network), which also happens to be the graph along which contagious diseases spreads, you might be very interested in making this network disconnect: that tells you that investing your money in making sure that contagious diseases don't spread through the people with the highest number of connections is a much better bet than trying to protect everyone equally. It turns out that immunizing a hermit doesn't do nearly as much as immunizing, say, the janitor of a large building.)

And then there's a fourth common shape, the Tracy-Widom Curve. This one looks sort of like a skewed bell curve, Gaussian on the left and exponential on the right. It shows up all over the place as well, especially when studying systems with a lot of strong interactions amongst themselves. However, we don't really understand why it's so common yet: it's proven a tougher nut to crack than the power law. 

However, there's been some recent progress: it turns out that this curve may be happening whenever there's a certain kind of phase transition behavior in the system, similar to ice melting or water boiling. And this article will tell you more about that.

The key takeaways are:

* Distributions matter! Averages and so on lie, because they hide things. If you really want to understand something, always demand the distribution.

* Distributions always seem to be combinations of a handful of standard shapes. If there's more than one shape in a distribution, you're seeing several different physical processes at once, and each shape tells you a story.

* There are four standard shapes, and we understand three of them pretty well and know how to read stories from them: Gaussians telling you about random events, exponentials about something waiting in line, power laws about humans or biology being somehow involved, or about preferential attachment, or a few other similar things. There's a fourth one which we're only starting to understand, but it keeps showing up, too.

* Statistics is cool, because it reveals the secrets of the universe and helps you fix problems.

It's no secret I am a fanatical proponent and designer builder of social-business ecosystems as the next generation of organizational models for capturing and distributing value and wealth in networks. 
Escaping the limiting tools of our industrial age institutions and organizational models is both the biggest challenge and greatest opportunity.

The more I understand about blockchain technology, the more I see how it's ideally suited for being the "blood" that flows in a system, and nourishes the entire system.

Hippie Chic, one of the latest parties at LIGHT Nightclub at Mandalay Bay, was an amazing opportunity to turn clubbing into a full-on multi-sensory adventure for partiers!

The +Cirque du Soleil  party was a journey of contemporary flower-power art and fashion with music by +Sultan + Ned Shepard.

For the special occasion, we brought some visual magic from Foresta Lumina, the multimedia nighttime pathway through the +Parc de la Gorge de Coaticook in Quebec. xx Peace & Love xx

This is incredibly cool. It's a great example of combining high tech techniques, and old world craftsmanship to create something magnificent. 

The most complex watches are extraordinary works of art. I'm not talking about the gaudy status symbols, ones which try to show off the wearer's wealth by encrusting themselves in diamonds; I'm talking about devices which are simultaneously pieces of sculpture and the highest refinements of the mechanical arts, trying to push the limits of elegance in a small region.

I can't imagine that, even if I did have a spare couple of million dollars lying around with which to acquire such a device, I would ever wear it; this is something which from the moment of its completion looks like it belongs in a museum, where the public can see it, watch it move, and listen to its sounds. But I very much enjoy watching the process of its creation, and the device which comes out at the end of it.

So, I'm chowing downtown breakfast (or more accurately, reheated leftovers from last night), when I look over to my right and notice, "Omg, what a beautiful morning sky! I better snap a shot with my device and post that to G+!"
It's an hour later, but better late than never.
I had been playing around for a hour trying to figure out how to enable Evernote Web clipper to my browser so I could begin to clean up the thirty or so tabs I had open.
(I'm not sure how it got disabled to begin with, but such are the mysteries of our technology)

I'm gobsmacked that any organization of any scale and size doesn't employ evidence based decision making. But i suppose the ego boosting idea that 'leaders' can be all knowing, all seeing, and know what levers and buttons to pull and push persists.

I gagged a few times reading this interview. Not that it doesn't contain wisdom and insights, it does. But this still strikes me as a mantra for leading a 20 century style organization in a 21 century environment. Like a mechanical engineer trying to understand how biology works. 
This dichotomy seems to be captured in the final paragraph of the interview. 
"At some deep level, people are people, and so I believe passionately that there is no difference between leading now and leading then. What I certainly believe is that anybody who is leading a sizable institution who doesn’t do what I did and take a year off and read or what have you, and who doesn’t embrace the new technology with youthful joy and glee, is out of business."

With the new technology, comes new organizational models and ways of leading. This isn't to say we throw out everything we've learned about leadership, but rather that leading in networks rather than leading in hierarchies take different skills.
